Thanks for the replies - all much clearer now. I had been running
(unknowingly) with 'read messages as plain text' set on as well as Block
Images which stopped any image display at all. After a bit of
experimentation I can now see the effect of each setting.

The key word in that option is EXTERNAL. It means that the e-mail has a
link to an image on a web server. It does not apply to images included in
the e-mail itself.
