Create a new contacts folder. Drag the items from the original Contacts folder there. Drag the items from the Contacts with Categories folder into Contacts.

Adding a new contact that way will always add it to the Contacts folder in
your delivery location (i.e., the folder set holding the Inbox where your
messages arrive). You can switch your delivery location to another PST so
that all your default folders are in that other PST but you can't pick and
choose default folders between PSTs. Exactly how to change your delivery
location is version-specific. You can consult the Microsoft Knowledgebase
for your particular version of Outlook.
